What Is An FHA Loan?

The FHA does not make loans. It insures, in the event of a default, mortgage loans made by approved lending institutions. FHA's analysis of the transaction takes into consideration the applicants income, past credit history, work history and ability to save and manage financial affairs. Each applicant is considered individually as no two families have exactly the same situation. Family obligations, responsibilities, future prospects, motivation and spending patterns all widely differ.

Eligibility Requirements

FHA financing may be by any qualified person, whether a U.S. citizen or not. However, the property must be the occupying borrowers' principal residence. The borrower must also have a social security number.

FHA Mortgage Insurance

Mortgage insurance is required on all FHA loans. The insurance is collected by the lender and paid to FHA, who in turn reimburses lenders in the event of loan defaults.

  • MIP (Mortgage Insurance Premium) is a one-time premium calculated as a percentage of the loan amount that applies to Single Family Residences (SFR) and Planned Unit Developments (PUD). This fee can be 100% financed and added to the base loan.

FHA Loan Programs And Amounts

The maximum FHA loan amount varies by county.

  • ARM (Adjustable Rate Mortgage) which can fluctuate based on the index (1-year Treasury Bill) and has a 1% annual cap and a 5% lifetime cap.
  • GPM (Graduated Payment Mortgage) which allows the borrower to qualify at a lower rate but requires a down payment and has negative amortization.

Interest Rates

FHA does not set interest rates. Rates reflect current market conditions. Discount points need not be paid by anyone, but discount points to obtain a lower than market rate can be paid by either the buyer or the seller.

FHA Appraisals

FHA uses the same appraisals for all programs. The appraisals (or Conditional Commitments) are done by FHA assigned/approved appraisers and set forth FHA's estimate of value. If the appraisal is at a value lower than requested, a reconsideration of value may be requested by sending FHA recent comparables indicating a higher value, or the buyer may pay the additional difference.

Co-signers

FHA allows a borrower to use a non-occupying cosigner for purposes of qualifying for the loan. The co-signer's income, assets, liabilities and credit history are included in the determination of credit worthiness. The co-signer must be a blood relative or for an unrelated individual there must be documented evidence of a family-type with a long-standing and substantial relationship not arising out of the loan transaction.

Survey finds most pay principal on interest-only mortgages

Wells Fargo said Monday that a survey it commissioned found many Americans are paying against principal on their interest-only mortgages despite rising gas prices and sharp declines in consumer confidence.

As part of a national survey of more than 1,300 home owners in August, respondents were asked about their financial behaviors and attitudes regarding interest-only loans, the housing market and retirement planning.

Industry observers were quick to note that the survey's sample size might be too small to extrapolate widespread behavior on interest-only loans, with just 8 percent of borrowers in the survey holding interest-only mortgages. Many of these loans were probably made recently -- too soon to see how they'll season over a few years.

The Wells Fargo Second Annual Survey of American Homeowners found that of the 8 percent of homeowners with interest-only real estate-secured accounts, 73 percent majority pay both the principal and interest at least some of the time. Of that 73 percent, 23 percent pay the principal in addition to interest all of the time while an additional 8 percent make principal payments as well as interest payments outside of the standard payment schedule.

But one-fourth pay only the interest. These behaviors were consistent across both age and income.

Respondents were asked about their reasons for choosing an account with an interest-only payment feature and the primary responses were to direct their funds into more profitable investments and to lower their monthly payments. Choosing this type of loan to be able to buy a more expensive home was not the most popular reason cited, according to Wells Fargo. (NYSE: WFC)

"It's obvious from the survey that homeowners understand the loan options they choose and how they manage what's likely their largest asset -- their home," said Doreen Woo Ho, president of Wells Fargo's consumer credit group.

So Should You Pay PMI or Take Out a Piggyback Mortgage?

If you are buying a house with only enough cash to put five or ten percent down, what is the better deal, private mortgage insurance or a piggyback mortgage?

The numbers say piggybacks, not by a large margin, at least at the present time, but still enough difference to make the idea of a blended situation appealing. Higher interest rates could tilt things in favor of PMI as could the enactment of proposed regulations that will allow PMI premiums to be deductible in the same manner as mortgage interest rates.

We looked at two scenarios based on current conditions. Our first example is the purchase of a $200,000 house with a 10 percent down payment and a mortgage of $180,000 at 5.5 percent. The monthly payment on the mortgage would be $1,022 (principal and interest) and the PMI premium based on information from mtgprofessor.com, would be $78.00 (at 0.52 of the mortgage loan) for a total payment of $1,100.

The second scenario is based on the same purchase, but this time using a piggyback loan to supplement the borrower's down payment. Under this scenario, the first mortgage will be reduced to $160,000 (80 percent LTV), there will be no PMI required, and the piggyback second mortgage will be in the amount of $20,000 at 8 percent. The first mortgage payment will be 908.00 and the payment on the second, a 15 year loan, will be $191.00, $133 of which is tax deductible interest. The total payment will thus be $1,099 - $1 less than the combined first mortgage payment and PMI premium in the first scenario. So, at this point we have cash savings of $1 per month plus whatever the tax advantage is from the deductibility of second mortgage interest; an advantage that, should the above referenced legislation pass Congress, might disappear.

At the end of five years the borrower in Scenario One will have accrued $13,571 in equity payments (assuming no appreciation in house value) and will have a first mortgage balance of $166,429 for total equity of $33,571. Note that this is not enough to allow the borrower to get rid of the private mortgage insurance. The borrower in scenario two will owe $163.689; $15,753 on the second mortgage and $147,936 on the first for total equity of $36,311. Score one for piggy backs.

During these five years, PMI payments will have totaled $4,680, not a cent of which has contributed to the borrower's financial well being or sense of security, and at this point those payments have returned no tax benefits.

Some private mortgage insurance companies have recently been emphasizing the risk of piggyback mortgages. That may be true from the lenders' standpoint but probably not from the borrowers. As shown above, the difference in payment between carrying a first and PMI or a first and a piggyback second is, with current interest rates, usually negligible. If a borrower can afford one, he can probably afford the other.
