Survey finds most pay principal on interest-only mortgages

Wells Fargo said Monday that a survey it commissioned found many Americans are paying against principal on their interest-only mortgages despite rising gas prices and sharp declines in consumer confidence.

As part of a national survey of more than 1,300 home owners in August, respondents were asked about their financial behaviors and attitudes regarding interest-only loans, the housing market and retirement planning.

Industry observers were quick to note that the survey's sample size might be too small to extrapolate widespread behavior on interest-only loans, with just 8 percent of borrowers in the survey holding interest-only mortgages. Many of these loans were probably made recently -- too soon to see how they'll season over a few years.

The Wells Fargo Second Annual Survey of American Homeowners found that of the 8 percent of homeowners with interest-only real estate-secured accounts, 73 percent majority pay both the principal and interest at least some of the time. Of that 73 percent, 23 percent pay the principal in addition to interest all of the time while an additional 8 percent make principal payments as well as interest payments outside of the standard payment schedule.

But one-fourth pay only the interest. These behaviors were consistent across both age and income.

Respondents were asked about their reasons for choosing an account with an interest-only payment feature and the primary responses were to direct their funds into more profitable investments and to lower their monthly payments. Choosing this type of loan to be able to buy a more expensive home was not the most popular reason cited, according to Wells Fargo. (NYSE: WFC)

"It's obvious from the survey that homeowners understand the loan options they choose and how they manage what's likely their largest asset -- their home," said Doreen Woo Ho, president of Wells Fargo's consumer credit group.

PROMOTING ECONOMIC OPPORTUNITY AND OWNERSHIP

    More Americans have achieved the dream of homeownership than at any time in our Nation’s history: Sixty-nine percent of households own their homes. For the first time ever in 2004, a majority of minority households own their own homes. The 2006 Budget supports ambitious goals to:

  • Add 5.5 million new minority homeowners by 2010 (goal set in 2002)—1.9 million new minority homeowners were added by 2004; and
  • Increase the supply of affordable homeownership units by seven million over the next 10 years (goal set in 2004).

American Dream Downpayment Initiative

    Saving enough cash for the downpayment and closing costs is the greatest obstacle to homeownership for many. To help overcome this obstacle, the President proposed new Department of Housing and Urban Development (HUD) funding to help low-income families purchase their first homes. On December 16, 2003, President Bush signed the American Dream Downpayment Act. Six months later, HUD distributed $161.5 million in downpayment funds to over 400 State and local Governments. These funds have already helped over 4,000 families purchase their first homes; 50 percent of those families are minorities. The 2006 Budget provides $200 million to continue this initiative.

On December 16, 2003, President Bush signed the American Dream Downpayment Act. As a result of this initiative, on October 29, 2004, Taryn Ramos was able to purchase her first home with the downpayment assistance grants administered by Fresno, California.

 

Housing Counseling

    The Budget proposes $40 million for Housing Counseling to prepare families for homeownership, identify predatory lending practices, and help current homeowners avoid default. In 2006, HUD will assist approximately 800,000 families to become homeowners or avoid foreclosure, using faith-based and community organizations in this effort.

Ensuring Government-Sponsored Enterprises Promote Affordable Housing

    Government-sponsored enterprises (GSEs) were chartered to help low- and moderate-income families secure mortgages. HUD recently published a rule that requires Fannie Mae and Freddie Mac to increase their purchases of mortgages for low- and moderate-income households and underserved communities. These new goals will push the GSEs to genuinely lead the market in creating homeownership opportunities for less advantaged Americans.

    In addition to increasing the annual housing goals through 2008 (see accompanying chart), HUD’s rule establishes new home purchase sub-goals in each of the three goal areas. This is intended to focus the GSE’s efforts on purchases of homes rather than refinancings. HUD projects that over the next four years, the GSEs will purchase an additional 400,000 home loans that meet these new and more aggressive goals as a result of the new rule.

FHA Zero Down Payment and Payment Incentives

    To remove two large barriers to homeownership—the down payment and impaired credit—the Budget proposes two mortgage programs. The Zero Down Payment mortgage allows first-time buyers with a strong credit record to finance 100 percent of the home purchase price and closing costs. For borrowers with limited or weak credit histories, a second program, Payment Incentives, initially charges a higher insurance premium and reduces premiums after a period of on-time payments. In 2006, these new mortgage programs would assist more than 250,000 families achieve homeownership.

Single Family Homeownership Tax Credit

    The President proposes a new Single Family Homeownership Tax Credit that will increase the supply of single family affordable homes by up to an additional 50,000 homes annually. Under the President’s plan, builders of affordable homes for middle-income purchasers will receive a tax credit. State housing finance agencies will award tax credits to single family developments located in a census tract with median income equal to 80 percent or less of area median income and will be limited to homebuyers in the same income range. The credits may not exceed 50 percent of the cost of constructing a new home or rehabilitating an existing property. Each State would have a homeownership credit ceiling adjusted for inflation each year and equal to the greater of $1.75 times the State population or $2 million. In total, the tax credit will provide $2.5 billion over five years.

Homeownership Vouchers

    The Homeownership Voucher program, while still new, has successfully paved a path for low-income Americans to become homeowners. Strong and committed collaboration among public housing agencies, local non-profits, and lenders, as well as pre- and post-homeownership counseling for families has proven essential in making the program work. The greatest challenge to the success of the program is finding lenders who are willing to participate.

    Although the Homeownership Voucher program is voluntary, a Program Assessment Rating Tool analysis completed on the program shows that it has over-achieved its annual goals consistently since the program began. In its first four years, the program helped over 2,000 low-income families that were renting through the Section 8 program to become homeowners. In 2006, the program plans to assist 5,000 families achieve homeownership.

Neighborhood Reinvestment Corporation

    The Budget increases funding for the Neighborhood Reinvestment Corporation to $118 million. The Corporation, a public nonprofit organization chartered by the Congress in 1978 and independent of HUD, is also working to expand minority homeownership. The Corporation is pledging to provide direct assistance to over 170,000 families in 2006 through affordable mortgage and rehabilitation lending, comprehensive homebuyer education, and counseling services.

Maximum Loan Amounts

Conventional Conforming Loan - $417,000(Loans in excess of $417,000 are referred to as Jumbo or Non-Conforming loans. Contact me for loan limits and terms for Jumbo loans.)

FHA Loan - The maximum loan amount varies by geographic area.

Gary MSA $275,200

VA Loan - The maximum loan amount is $203,000 with no down payment. The maximum loan amount with down payment is $300,700 provided the veteran's loan guaranty( max of $60,000 ) plus down payment is equal to 25% of the loan amount applied for not to exceed $300,700. Example: SP $325,000 - $300,700 VA max loan = $24,300 Down Payment. This would be acceptable because the down payment of $24,300 plus the max VA guaranty of $60,000 equals $84,300. $84,300/$325,000 = 25.94%

Down Payment

Conventional Conforming Loan - 5% minimum (FNMA offers a 3% minimum called the FNMA 97 Flex Loan. In addition, programs are available with 0% down depending upon special guidelines such as credit scores, interest rate, and term of loan.)

FHA Loan -

If the sales price is $50,000 or more, the down payment required is 2.25%.

If the sales price is less than $50,000, the down payment is 1.25%.

VA Loan -

No down payment is required if the veteran has full guaranty benefits provided his loan amount is no greater than $203,000. Don't forget that veterans can use their benefits more than once. For loan amounts greater than $203,000, please follow guidelines shown in Maximum Loan Amounts above. Call for details.

Funds Needed to Close

Often, the most serious problem facing the buyer is coming up with the funds needed to close (down payment, closing costs, and prepaid items). The following is a list of sources that are often overlooked:

Gifts (Ameridream, Nehemiah, Family, Etc…)

Loans against an asset owned by the borrower, i.e., 401K or savings plan at work

IRA accounts under certain conditions

Loans against stock or bond accounts

Grants are sometimes available

Lender premium pricing

Second liens

Since closing costs and prepaid expenses vary between lenders, contact me for a good faith estimate of costs that are common and customary for the loan product you have chosen.

As part of the loan approval process, the applicant's monthly debt payments are compared with their gross monthly income and the proposed mortgage payment is compared to gross monthly income as well. This process determines your total debt to income ratio and your mortgage payment to income ratio. Conventional, FHA, and VA loans all have ratio guidelines. Acceptable ratios are based upon several factors such as the chosen loan program, down payment, credit scores, cash reserve, etc. Since these factors allow for a great deal of deviation from the norm, please see the On Line Mortgage Pre-Approval form or contact me by phone, e-mail, or fax for expert qualification advice.

Non-Occupant Co-Borrower

Occasionally, a borrower's income may fall short of meeting the required debt to income ratio. A non-occupant co-borrower may be used to assist meeting these ratios under the following conditions:

Conventional loan - A non-occupant co-borrower should be a blood relative and the primary borrower must still meet debt to income ratios which are no more than 5% above standard FNMA guidelines before assistance from the non-occupant's income.

FHA loan - A non-occupant co-borrower should usually be a blood relative or someone with a clearly defined relationship. All income and debts of both are combined to meet FHA's debt ratios.

VA loan - any co-borrower must be an occupant and be the spouse of the veteran or be another veteran.

Credit Scores

A lender must obtain a credit report on each borrower involved in the loan application. This report is drawn from three data sources and will contain three credit scores for each borrower. These credit scores can determine the availability and terms of your mortgage. It is extremely important to determine these score as soon as possible. Please refer to the On Line Pre-Qualification section.

Mortgage Insurance

Lenders reduce their exposure to loan defaults by obtaining mortgage insurance. The amount and cost depend on the type of loan chosen.

Conventional Loan - If the purchaser is making less than a 20% down payment, the lender requires the loan to be insured by a private mortgage insurance company. The amount of mortgage insurance is added to the monthly payment. Insurance costs are determined by down payment, term of the loan, and the PMI program you choose. (PMI may be eliminated entirely with the use of second lien financing). Contact me for help in selecting the best program for you.

Example: 5% Down / Loan Amount $100,000 / 30 year fixed rate loan =100,000 X .78%= $780 / 12 mos.= $65 added to monthly payment for PMI insurance.

FHA Loan - The federal government insures loans against default through the Federal Housing Administration. This agency insures 100% of the principal on loans made under their guidelines. FHA insured loans have an up front premium which is usually typically added to the loan amount and also a monthly premium which is added to the borrowers total payment.

Calculating the Up Front Mortgage Insurance Premium:

30 Year / Fixed Rate Loan = 1.50% X Loan Amount = Premium

15 Year / Fixed Rate Loan = 1.50% X Loan Amount = Premium

Calculating the Monthly Premium:

30 Year / Fixed Rate Loan = .50% X Loan Amount = Annual / 12 mos. = monthly premium added to your mortgage payment

15 Year / Fixed Rate Loan = .25% X Loan Amount = Annual / 12 mos. = monthly premium added to your loan amount

VA Loan - The Veterans Administration guarantees a veteran's loan against default. Although the VA does not have an insurance premium, it charges the veteran a Funding Fee that is 2% of the loan amount or 3% if the veteran is using his benefits for the second or more times. The fee may be paid in cash at closing or added to the loan amount.

Fixed Rate Loan vs. Adjustable Rate Loan

A fixed rate loan implies that the interest and principal portion of your payment remains constant for the life of the loan while an adjustable rate loan implies periodic changes to your interest rate and of course your payment. In choosing an adjustable rate loan, you must determine the frequency of rate changes and the amount. The following should assist you in asking the right questions regarding an adjustable rate:

Adjustment Period - This refers to how often your loan can be adjusted. You'll commonly hear these loans referred to as 1/1, 5/1, 7/1, 10/1, etc.. A 1/1 loan means that it adjusts once every year for the life of the loan. A 5/1 loan means that the loan will remain at the initial rate for the first 5 years and thereafter adjust every 1 year for the remainder of the loan.

Initial Rate - The rate at which the loan begins

Market Index - The benchmark rate that is used each time your loan comes up for adjustment( 1 year T-bill, Cost of Funds Index, etc. )

Margin - The lender adds a pre-determined amount (margin) to the market index to arrive at the new rate for your loan

Rate Change Limits - Each adjustable rate loan should have maximum change limits to the rate for each adjustment and a limit to the total change over the life of the loan

When choosing an adjustable rate loan, you assume a degree of risk but it could still present you with a better choice than a fixed rate depending upon length of time you'll live in the home, the current rate environment, etc.

Questions about who is eligible for a VA loan and reuse of eligibility for another VA loan.Q: How do I apply for a VA guaranteed loan?A: You can apply for a VA loan with any mortgage lender that participates in the VA home loan program. At some point, you will need to get a Certificate of Eligibility from VA to prove to the lender that you are eligible for a VA loan.Q: How do I get a Certificate of Eligibility?A. Complete an 1880: You can apply for a Certificate of Eligibility by submitting a completed VA Form 26-1880, Request For A Certificate of Eligibility For Home Loan Benefits, to one of the VA Eligibility Centers, along with proof of military service. In some cases it may be possible for VA to establish eligibility without your proof of service. However, to avoid any possible delays, it's best to provide such evidence.Q: Can my lender get my Certificate of Eligibility for me?A. Yes, it's called ACE (automated certificate of eligibility). Most lenders have access to the ACE (automated certificate of eligibility) system. This Internet based application can establish eligibility and issue an online Certificate of Eligibility in a matter of seconds. Not all cases can be processed through ACE - only those for which VA has sufficient data in our records. However, veterans are encouraged to ask their lenders about this method of obtaining a certificate.Q: What is acceptable proof of military service?A: If you are still serving on regular active duty, you must include an original statement of service signed by, or by direction of, the adjutant, personnel officer, or commander of your unit or higher headquarters which identifies you and your social security number, and provides your date of entry on your current active duty period and the duration of any time lost.If you were discharged from regular active duty after January 1, 1950, a copy of DD Form 214, Certificate of Release or Discharge From Active Duty should be included with your VA Form 26-1880. If you were discharged after October 1, 1979, DD Form 214 copy 4 should be included. A PHOTOCOPY OF DD214 WILL SUFFICE.....DO NOT SUBMIT AN ORIGINAL DOCUMENT.If you are still serving on regular active duty, you must include an original statement of service signed by, or by direction of, the adjutant, personnel officer, or commander of your unit or higher headquarters which shows your date of entry on your current active duty period and the duration of any time lost. If you were discharged from the Selected Reserves or the National Guard, you must include copies of adequate documentation of at least 6 years of honorable service. If you were discharged from the Army or Air Force National Guard, you may submit NGB Form 22, Report of Separation and Record of Service, or NGB Form 23, Retirement Points Accounting, or it’s equivalent. If you were discharged from the Selected Reserve, you may submit a copy of your latest annual points statement and evidence of honorable service. Unfortunately, there is no single form used by the Reserves or National Guard similar to the DD Form 214. It is your responsibility to furnish adequate documentation of at least 6 years of honorable service. If you are still serving in the Selected Reserves or the National Guard, you must include an original statement of service signed by, or by the direction of, the adjutant, personnel officer, or commander of your unit or higher headquarters showing the length of time that you have been a member of the Selected Reserves. Again, at least 6 years of honorable service must be documented. Q: How can I obtain proof of military service?A: Standard Form 180, Request Pertaining to Military Records, is used to apply for proof of military service regardless of whether you served on regular active duty or in the selected reserves. This request form is NOT processed by VA. Rather, Standard Form 180 is completed and mailed to the appropriate custodian of military service records. Instructions are provided on the reverse of the form to assist in determining the correct forwarding address.Q: I have already obtained one VA loan. Can I get another one?A: Yes, your eligibility is reusable depending on the circumstances. Normally, if you have paid off your prior VA loan and disposed of the property, you can have your used eligibility restored for additional use. Also, on a one-time only basis, you may have your eligibility restored if your prior VA loan has been paid in full but you still own the property. In either case, to obtain restoration of eligibility, the veteran must send VA a completed VA Form 26-1880 to one of our VA Eligibility Centers. To prevent delays in processing, it is also advisable to include evidence that the prior loan has been paid in full and, if applicable, the property disposed of. This evidence can be in the form of a paid-in-full statement from the former lender, or a copy of the HUD-1 settlement statement completed in connection with a sale of the property or refinance of the prior loan. Q: I sold the property I obtained with my prior VA loan on an assumption. Can I get my eligibility restored to use for a new loan?A: In this case the veteran’s eligibility can be restored only if the qualified assumer is also an eligible veteran who is willing to substitute his or her available eligibility for that of the original veteran. Otherwise, the original veteran cannot have eligibility restored until the assumer has paid off the VA loan.Q: My prior VA loan was assumed, the assumer defaulted on the loan, and VA paid a claim to the lender. VA said it wasn’t my fault and waived the debt. Now I need a new VA loan but I am told that my used eligibility can not be restored. Why?Or,Q: My prior loan was foreclosed on, or I gave a deed in lieu of foreclosure, or the VA paid a compromise (partial) claim. Although I was released from liability on the loan and/or the debt was waived, I am told that I cannot have my used eligibility restored. Why?A: In either case, although the veteran’s debt was waived by VA, the Government still suffered a loss on the loan. The law does not permit the used portion of the veteran’s eligibility to be restored until the loss has been repaid in full.Q: Only a portion of my eligibility is available at this time because my prior loan has not been paid in full even though I don’t own the property anymore. Can I still obtain a VA guaranteed home loan?A: Yes, depending on the circumstances. If a veteran has already used a portion of his or her eligibility and the used portion cannot yet be restored, any partial remaining eligibility would be available for use. The veteran would have to discuss with a lender whether the remaining balance would be sufficient for the loan amount sought and whether any down payment would be required. Q: Is the surviving spouse of a deceased veteran eligible for the home loan benefit?A: The unmarried surviving spouse of a veteran who died on active duty or as the result of a service-connected disability is eligible for the home loan benefit. If you wish to make application for the home loan benefit as a surviving spouse, contact one of our VA Eligibility Centers. In addition, a surviving spouse who obtained a VA home loan with the veteran prior to his or her death (regardless of the cause of death), may obtain a VA guaranteed interest rate reduction refinance loan. For more information, contact one of our VA Eligibility Centers.[NOTE: Also, a surviving spouse who remarries on or after attaining age 57, and on or after December 16, 2003, may be eligible for the home loan benefit. However, a surviving spouse who remarried before December 16, 2003, and on or after attaining age 57, must apply no later than December 15, 2004, to establish home loan eligibility. VA must deny applications from surviving spouses who remarried before December 16, 2003 that are received after December 15, 2004.] Q: Are the children of a living or deceased veteran eligible for the home loan benefit?A: No, the children of an eligible veteran are not eligible for the home loan benefit. This is one of the key benefits to the FHA program. Verification of the source of gift money is not required. However, it is necessary that the gift funds be deposited in the borrower's bank or savings account, or in an escrow account, prior to underwriting approval. Proof of deposit is required. Gift donors are restricted primarily to a relative of the borrower. They can also be certain organizations, such as a labor union or charitable organization. There may be closing costs customary or unique to a certain locality, but closing costs are usually made up of the following:

  • Attorney's or escrow fees (yours and your lender's if applicable)
  • Property taxes (to cover tax period to date)
  • Interest (paid from date of closing to 30 days before first monthly payment)
  • Loan origination fee (covers lender's administrative costs)
  • Recording fees
  • Survey fee
  • First premium of mortgage insurance (if applicable)
  • Title insurance (yours and your lender's)
  • Loan discount points
  • First payment to escrow account for future real estate taxes and insurance
  • Paid receipt for homeowner's insurance policy (and fire and flood insurance if applicable)
  • Any documentation preparation fees
  • Borrower must meet standard FHA credit qualifications.
  • Borrower is eligible for approximately 97% financing. Borrower is able to finance closing costs and the uppermost mortgage insurance premium into the mortgage. The borrower used to determine the interest rate is the U.S. Treasury Security adjusted to a constant maturity of one year.

FIND OUT INFORMATION ABOUT MY CREDIT HISTORY? There are three major credit reporting companies: Equifax, Experian, and Trans Union. Obtaining your credit report is as easy as calling and requesting one. Once you receive the report, it's important to verify its accuracy. Double check the "high credit limit,"'total loan," and 'past due" columns. It's a good idea to get copies from all three companies to assure there are no mistakes since any of the three could be providing a report to your lender. Fees, ranging from $5-$20, are usually charged to issue credit reports but some states permit citizens to acquire a free one. A credit bureau score is a number, based upon your credit history, that represents the possibility that you will be unable to repay a loan. HOW CAN I IMPROVE MY SCORE? There are no easy ways to improve your credit score, but you can work to keep it acceptable by maintaining a good credit history.
